The problem of portfolio allocation in the context of stocks evolving in random environments, that is with volatility and returns depending on random factors, has attracted a lot of attention. The problem of maximizing a power utility at a terminal time with only one random factor can be linearized thanks to a classical distortion transformation. In the present paper, we address the problem with several factors using a perturbation technique around the case where these factors are perfectly correlated reducing the problem to the case with a single factor. We illustrate our result with a particular model for which we have explicit formulas. A rigorous accuracy result is also derived using a verification result for the HJB equation involved. In order to keep the notations as explicit as possible, we treat the case with one stock and two factors and we describe an extension to the case with two stocks and two factors.

This paper studies a robust portfolio optimization problem under the multi-factor volatility model introduced by Christoffersen et al. (2009). The optimal strategy is derived analytically under the worst-case scenario with or without derivative tradi ng. To illustrate the effects of ambiguity, we compare our optimal robust strategy with some strategies that ignore the information of uncertainty, and provide the corresponding welfare analysis. The effects of derivative trading to the optimal portfolio selection are also discussed by considering alternative strategies. Our study is further extended to the cases with jump risks in asset price and correlated volatility factors, respectively. Numerical experiments are provided to demonstrate the behavior of the optimal portfolio and utility loss.
This paper solves the optimal investment and consumption strategies for a risk-averse and ambiguity-averse agent in an incomplete financial market with model uncertainty. The market incompleteness arises from investment constraints of the agent, whil e the model uncertainty stems from drift and volatility processes for risky stocks in the financial market. The agent seeks her best and robust strategies via optimizing her robust forward investment and consumption preferences. Her robust forward preferences and the associated optimal strategies are represented by solutions of ordinary differential equations, when there are both drift and volatility uncertainties, and infinite horizon backward stochastic differential equations, coupled with ordinary differential equations, when there is only drift uncertainty.
In this chapter, we consider volatility swap, variance swap and VIX future pricing under different stochastic volatility models and jump diffusion models which are commonly used in financial market. We use convexity correction approximation technique and Laplace transform method to evaluate volatility strikes and estimate VIX future prices. In empirical study, we use Markov chain Monte Carlo algorithm for model calibration based on S&P 500 historical data, evaluate the effect of adding jumps into asset price processes on volatility derivatives pricing, and compare the performance of different pricing approaches.

We derive representations of local risk-minimization of call and put options for Barndorff-Nielsen and Shephard models: jump type stochastic volatility models whose squared volatility process is given by a non-Gaussian rnstein-Uhlenbeck process. The general form of Barndorff-Nielsen and Shephard models includes two parameters: volatility risk premium $beta$ and leverage effect $rho$. Arai and Suzuki (2015, arxiv:1503.08589) dealt with the same problem under constraint $beta=-frac{1}{2}$. In this paper, we relax the restriction on $beta$; and restrict $rho$ to $0$ instead. We introduce a Malliavin calculus under the minimal martingale measure to solve the problem.
We consider stochastic volatility models under parameter uncertainty and investigate how model derived prices of European options are affected. We let the pricing parameters evolve dynamically in time within a specified region, and formalise the prob lem as a control problem where the control acts on the parameters to maximise/minimise the option value. Through a dual representation with backward stochastic differential equations, we obtain explicit equations for Hestons model and investigate several numerical solutions thereof. In an empirical study, we apply our results to market data from the S&P 500 index where the model is estimated to historical asset prices. We find that the conservative model-prices cover 98% of the considered market-prices for a set of European call options.
